Reddit will enter the S&P 500 before the opening bell on Tuesday, and the market responded by bidding the stock up 11% in Thursday’s extended session, a gain that carried into Friday’s premarket. It is a genuine milestone for a company that went public in March 2024, and it arrives at the exact moment Reddit’s single largest source of new users has become something it does not own, does not price, and cannot forecast.

What the Index Committee Actually Signed Off On

S&P Dow Jones Indices confirmed on Thursday that Reddit replaces AvalonBay Communities in the benchmark, effective before trading opens on August 18. That makes Reddit only the second pureplay social media company in the index, after Meta, and it forces every fund tracking the S&P 500 to buy a position it did not previously hold.

The fundamentals behind the promotion are not in dispute. Reddit’s second quarter, reported at the end of July, put revenue at $805 million, up 61% from a year earlier, with adjusted EBITDA margin expanding to 43%. That was the eighth straight quarter of revenue growth above 60%. Daily active uniques reached 130.3 million globally, up 3.5 million sequentially. On any conventional reading, this is a company that earned its seat.

Then there is the line that has defined the stock since that print. United States daily actives, the cohort that carries nearly all of the advertising revenue, went the wrong way: 53.5 million in the first quarter to 53.2 million in the second. Small in absolute terms. Enormous in what it implies.

The Traffic Problem Sitting Underneath the Milestone

Reddit’s growth machine has always had an unusual dependency. A very large share of its audience arrives from Google, landing on a decade-old thread that happens to answer exactly what someone typed into a search box. That arrangement worked beautifully right up until Google decided to answer the question itself.

Google’s AI Overviews summarize the substance of a Reddit thread directly on the results page. The user gets the answer. Reddit gets nothing: no pageview, no ad impression, no new account. CEO Steve Huffman was direct about the consequences on the second-quarter earnings call, describing search traffic as choppy through the back half of the quarter.

“Visibility into referral traffic remains low.”

That is a chief executive telling the market he cannot see his own top of funnel. It is also the cleanest statement of the structural problem: the company that supplies most of Reddit’s new users is also building the product that makes visiting Reddit unnecessary. We have written before about the search backlash this dynamic is generating, and the same force that pushed some users toward alternative search engines is quietly draining the referral pipe underneath Reddit.

Wall Street has split hard over how much this matters. Wells Fargo’s Ken Gawrelski cut the stock to Equal Weight with a $115 target, citing slowing user growth. Piper Sandler kept an Overweight rating but trimmed its target to $195 from $215. DA Davidson stayed at Buy with a $200 target, pointing out that Reddit’s $60 million annual Google licensing contract is under 2% of projected 2026 revenue. All three can be right at once, because they are arguing about different things: the licensing revenue is trivial, and the referral traffic is not.

An Apartment REIT Merger Made the Seat Available

The mechanics of how Reddit got in are worth sitting with, because they say something about what index membership means. Reddit did not displace a weaker technology company. It replaced AvalonBay Communities, an apartment REIT that is being acquired by Equity Residential. The combined landlord will be renamed Vivmark Residential and keeps its own place in the index.

So the sequence is: two real estate investment trusts merged, a slot opened, and the committee filled it with the largest eligible candidate that met the profitability and liquidity rules. Index inclusion is not a forecast. It is bookkeeping that follows events, and the event here happened in the apartment business.

What the Passive Bid Does and What It Cannot Do

Index inclusion delivers a one-time, mechanical demand shock. Trillions in assets track the S&P 500, and those funds must own Reddit by Tuesday’s open regardless of what any analyst thinks about AI Overviews. That is the pop the market is pricing right now.

What it does not deliver is a single additional daily active user, and it does not change who controls the search results page. It also changes the shareholder base in ways that cut both directions. Passive money is patient and it is sticky, which dampens volatility. It is also indiscriminate: it will not reward Reddit for solving the referral problem and it will not punish it for failing to, which means the entire burden of that story falls on a smaller pool of active investors.

The more interesting question is whether the disintermediation eventually reverses. Reddit’s pitch is that as AI-generated content floods the open web, authenticated human conversation becomes scarcer and therefore more valuable, both to advertisers and to the model builders who need training data. Roughly 40% of organic Reddit conversation is people discussing what to buy, which is the highest-intent inventory in consumer advertising and very hard to synthesize.

That is a real asset. It is just not one that shows up in a Tuesday index rebalance. Reddit enters the S&P 500 as a company with excellent monetization, a defensible corpus, and an unresolved dependency on a competitor’s product decisions. The passive funds will buy it either way. Everyone else has to decide whether the moat or the leak is the bigger number.
